{"id":19730,"date":"2022-05-17T07:30:40","date_gmt":"2022-05-17T11:30:40","guid":{"rendered":"https:\/\/www.jeffclarktrader.com\/?p=19730"},"modified":"2022-05-17T07:30:40","modified_gmt":"2022-05-17T11:30:40","slug":"opportunity-in-a-capitulating-market","status":"publish","type":"post","link":"https:\/\/jeffclarktrader.com\/market-minute\/opportunity-in-a-capitulating-market\/","title":{"rendered":"Opportunity in a Capitulating Market"},"content":{"rendered":"<p>On March 22, the S&amp;P 500 closed at 4511.<\/p>\n<p>Some were calling for new highs.<\/p>\n<p>After all, the market was only 6% off that mark and just recovered the entire drawdown from the Russian invasion. It even rallied from the Fed&rsquo;s first rate hike.<\/p>\n<p>Momentum was on the market\u2019s side. <\/p>\n<p>But for the market to rally to new highs, valuations would <em>also<\/em> need to hit new highs.<\/p>\n<p>This was impossible, given that it would place multiples right back to &ldquo;dot-com&rdquo; bubble levels&hellip;<\/p>\n<p>That&rsquo;s why on <a href=\"https:\/\/www.jeffclarktrader.com\/market-minute\/are-new-all-time-highs-on-the-horizon\/\" target=\"_blank\" rel=\"noopener\">March 22, I wrote<\/a>&hellip;<\/p>\n<blockquote style=\"border-left: 4px solid #ccc; margin: 0px 30px 0px 10px;padding-left: 15px;\">\n<p>The market will trade at its long-term average earnings multiple of 17.75X&hellip; that would translate to an S&amp;P 500 price level of right under 4,000 &ndash; a level I think we&rsquo;ll get to faster than 4800.<\/p>\n<\/blockquote>\n<p>Last week, the index overshot that target to trade down to under 3900 before finally recovering and stabilizing at 4000.<\/p>\n<p>That&rsquo;s despite the many troubling developments in the market such as the fallout in cryptocurrencies, China&rsquo;s evolving economic disaster, and a capitulation due to margin selling.<\/p>\n<p>But it seems that valuations have become attractive enough to ensure that the May 12 low of 3859 will hold&hellip; at least until we&rsquo;ll get fresh guidance from companies reporting earnings in July.<\/p>\n<p>On top of that, technical indicators like the <a href=\"https:\/\/www.jeffclarktrader.com\/glossary\/#cboe\" target=\"_blank\" rel=\"noopener\">Volatility Index (VIX)<\/a> have been giving off signals that the market is deeply oversold.<\/p>\n<p>For instance, take a look at this chart of the S&amp;P 500 and the VIX&hellip;<\/p>\n<div class=\"text-center mb-4\"><img decoding=\"async\" src=\"https:\/\/cdn.jeffclarktrader.com\/JMU\/images\/202205\/20220517-jmu-01_dsx626.png\" alt=\"Chart\" class=\"img-fluid\" \/><\/div>\n<p>The VIX started heading lower on May 9&#8230;<\/p>\n<p>Yet, stocks continued to drop for another three days before finally bouncing.<\/p>\n<p>When stocks fall, volatility rises. But in this case, stocks <em>and<\/em> volatility were falling in unison.<\/p>\n<p>You can&rsquo;t have it both ways for any material stretch of time.<\/p>\n<p>This tends to happen when momentum feeds on itself and capitulates &ndash; with margin selling toward the end of the move, as we&rsquo;re seeing now.<\/p>\n<p>My favorite example of divergence between volatility and stock prices occurred in January 2018&hellip; where the reverse happened.<\/p>\n<p>Stocks kept rising with tiny intraday ranges, and the VIX started rising as well toward the end of the month.<\/p>\n<p>This was a prelude to what has become known as &ldquo;Volmageddon&rdquo; &ndash; when the market crashed 10% in 9 days.<\/p>\n<p>We&rsquo;re not going to see a complete mirror image of those events now, just a small relief bounce.<\/p>\n<p>But for traders, a smooth 2-3% move can generate big profits.<\/p>\n<p>One area to target is 4150 &ndash; the price level on the S&amp;P 500 right before the most recent Fed meeting on May 4.<\/p>\n<p>The chart below shows how there&rsquo;s quite a bit of room for the market to run before it retests those levels&hellip;<\/p>\n<div class=\"text-center mb-4\"><img decoding=\"async\" src=\"https:\/\/cdn.jeffclarktrader.com\/JMU\/images\/202205\/20220517-jmu-02_dsx626.png\" alt=\"Chart\" class=\"img-fluid\" \/><\/div>\n<p>This would also coincide with testing the 21-day moving average (MA) &ndash; a short-term technical indicator that gets touched more than once a month on average.<\/p>\n<p>Right now, that level is at 4185.<\/p>\n<p>And since the S&amp;P 500 has been trading lower lately, that average over the last 21 days will come down as prices rise &ndash; and will likely meet right around 4150.<\/p>\n<table bgcolor=\"#eeeeee\" border=\"0\" cellpadding=\"10\" cellspacing=\"0\" width=\"100%\" style=\"border: 1px solid #D7D7D7; margin-bottom:20px;\">\n<tbody>\n<tr>\n<td style=\"padding-left: 15px;padding-right: 15px; padding-top: 15px; font-family: Arial,sans-serif;font-size:17px; line-height:24px;\">\n<p align=\"center\" style=\"-ms-text-size-adjust: none; -webkit-text-size-adjust: none; margin-bottom: 20px; font-size: 18px;\"><strong>Free Trading Resources<\/strong><\/p>\n<p>Have you checked out Jeff&#8217;s free trading resources on his website? Just <a href=\"https:\/\/www.jeffclarktrader.com\/\" target=\"_blank\" rel=\"noopener\">click here<\/a> to check it out.<\/p>\n<\/td>\n<\/tr>\n<\/tbody>\n<\/table>\n<p>Although the setup is in place for a rally, the fear of an outright recession guarantees the market will stall there&hellip;<\/p>\n<p>It&rsquo;ll likely begin oscillating up and down between 3900-4200 for a while.<\/p>\n<p>The only thing that&rsquo;ll get us out of this range is reconciliation on the economy&hellip;<\/p>\n<p>The Fed will either engineer a soft landing, the economy re-gains (at least) part of its growth rate, and analysts start upgrading earnings projections.<\/p>\n<p>Or a recession will be imminent.<\/p>\n<p>That&rsquo;ll take at least a couple of months to resolve.
